Since then, shares have revalued to more than $20 and just reached a new all-time high, showing a return of 443% since my last coverage. While SoundHound’s growth is real, the valuation, it seems to me, is now detached from the company’s fundamentals and I see a highly unattractive risk profile.</p><h2 id=\"id_2695295669\">SoundHound AI: growth, but not at any price</h2><p>SoundHound AI is a leader in conversational AI, and its products are used in two main sectors: Automotive and Customer Service. SoundHound AI develops its own technology and therefore has a considerable moat in its business. Due to massive advancements in AI technology just in the last two years, SoundHound AI is seeing significant traction in its business as companies are investing more money into AI products and a better customer service experience. As a result, SoundHound AI faces an attractive market opportunity with a growing total addressable market.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/5419c430313597a6c05aeaf63a6674ae\" alt=\"SoundHound AI\" title=\"SoundHound AI\" tg-width=\"640\" tg-height=\"352\"/><span>SoundHound AI</span></p><p>SoundHound AI is growing rapidly, and its growth has accelerated lately, due to strong demand for conversational AI products. This demand for growth has led to an explosion in the company's market cap... which currently stands at about $7.6B.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/a1580b4c13a8f1e58427cdf41caf065e\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"424\"/><span>Data by YCharts</span></p><p>SoundHound is still a relatively small company, however, in terms of revenue volume and is not yet generating any earnings: in the most recent quarter, Q3'25, In November, SoundHound AI disclosed revenues of $25.1M, showing 89% year-over-year top line growth. Due to strong product adoption, SoundHound AI also raised its outlook for FY 2024 revenues of $80M+ to $82-85M. For next year, the conversational AI company sees $155-175M.</p><p>However, SoundHound AI is not yet profitable and losses have widened again lately. It is mainly this profit situation paired with a very generous valuation multiplier that is the reason why I am down-grading shares to sell.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/3753f1abee7ae3762aa8734429fc08b6\" title=\"Soundhound AI\" tg-width=\"640\" tg-height=\"766\"/><span>Soundhound AI</span></p><p>The overall trajectory in terms of gross profit margins is also a bit concerning to me, as the company has seen consistent pressure on this profitability metric lately. SoundHound's gross profit margin in the September quarter dipped below 50%, which is still high, but raises concerns that the company's strong revenue growth does not necessarily come at incrementally attractive margins.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/acd5322954be9d2a146ce1c1b224fce5\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"439\"/><span>Data by YCharts</span></p><p>In terms of cash flow, SoundHound AI is not looking too great either: the AI software company has both negative operating and free cash flows currently, and free cash flow losses widened as well in the September quarter. This is in part related to the company investing into its AI software products, but the current state of falling gross profit margins and negative free cash flow does not, in my opinion, justify SoundHound AI's very stretched valuation.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/f8e3e091434626ba3c83b24d0aad9d8e\" alt=\"Data by YCharts\" title=\"Data by YCharts\" tg-width=\"635\" tg-height=\"439\"/><span>Data by YCharts</span></p><p>While SoundHound AI has originally been focused mainly on the Automotive sector, the company has been able to diversify its revenues by focusing on non-Automotive sectors, such as Restaurants, Financial Services and Healthcare. Nonetheless, Automotive remains the most attractive revenue opportunity for SoundHound AI as more AI technology gets embedded in vehicles (both autonomous and non-autonomous). With massive volume growth projected to take place in the next 4 years, SoundHound AI projects that it will 2X its customer base until FY 2028.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/bb62d88285195771ae7907280b38ffd7\" title=\"Soundhound AI\" tg-width=\"640\" tg-height=\"351\"/><span>Soundhound AI</span></p><h2 id=\"id_3683963714\">SoundHound AI’s valuation</h2><p>AI-driven software platforms have seen strong momentum in recent months, with companies like SoundHound AI or Palantir Technologies (PLTR) surging from one record high to the next. With software AI companies clearly being a favorite for investors in the market right now, however, I believe SoundHound AI’s valuation has decoupled from the company’s underlying financial metrics.</p><p>Palantir Technologies is currently valued at a price-to-revenue ratio of 65X (based off of FY 2024 projected revenues) which compares against a revenue multiplier of 91X for SoundHound AI. Both valuation multipliers, in my opinion, are not really sustainable, and both companies have considerable valuation draw-down risks in the event of a stock market correction.</p><p>This year, SoundHound AI is expected to generate $164M in revenue which still implies a massive 46X P/S ratio, while the revenue multiplier for FY 2026 is expected to drop to 38X... but this is still a very stretched price-to-revenue ratio.</p><p>Shares of SoundHound AI traded at an average P/S ratio in the last year of 12X, which is where I would expect the company's longer-term valuation to return to as well: a 12X P/S ratio implies a fair value of $7 per-share, which calculates to 68% correction potential.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/a7417fe9cc1b3afd0e713a9896da9708\" title=\"Seeking Alpha\" tg-width=\"640\" tg-height=\"204\"/><span>Seeking Alpha</span></p><h2 id=\"id_4201355521\">Risks with SoundHound AI</h2><p>The biggest risk for SoundHound AI, as I see it, chiefly relates to the company’s highly optimistic (and stretched) valuation. AI technology is not cheap and requires companies to spend a ton of money on CapEx as well as R&D. Competition in the market for AI-voice platforms is fierce and new AI-driven software can be developed by practically anyone, which poses a long-term competitive challenge for SoundHound AI’s current moat in its voice AI business. What would change my mind about the AI company if it saw a material top line growth acceleration and if its products were rapidly taking up by other non-core sectors.</p><h2 id=\"id_1802152596\">Closing thoughts</h2><p>SoundHound AI clearly has considerable momentum in its core business, which is targeting auto manufacturers as well as the customer service sectors. AI-driven voice platforms have a huge role to play in these two sectors in order to enhance the customer service experience and help customers save costs. However, this does not mean that investors should be willing to pay any price for SoundHound AI’s business model.</p><p>While SoundHound AI is seeing strong growth in revenues and has a chance to grow to profitability in the coming years, a 46X FY 2025 revenue multiplier is very stretched and translates to an unattractive risk profile, in my opinion.
