My last 4 ratings on MSFT were neutral - I urged caution as the stock seemed overvalued to me based on various valuation methods. The last time I updated my thesis was in July - right before MSFT&#39;s Q4 came out. Since then, the stock has been virtually unchanged, and due to its consolidation, it has underperformed the broad market quite meaningfully:</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/27fb84941bdc27c7efba5a84f28afac6\" alt=\"Seeking Alpha, the author&#39;s coverage of MSFT stock\" title=\"Seeking Alpha, the author&#39;s coverage of MSFT stock\" tg-width=\"640\" tg-height=\"457\"/><span>Seeking Alpha, the author&#39;s coverage of MSFT stock</span></p><p style=\"text-align: left;\"><strong>Seeking Alpha, the author&#39;s coverage of MSFT stock</strong></p><p>Today I have decided to raise my rating back to &#34;Buy&#34; as Microsoft is likely to outperform again, in my view - this time at a more favorable valuation and seemingly less negative market reaction to a potentially conservative investment outlook.</p><h2 id=\"id_2271493502\">Why Do I Think So?</h2><p>First off, let&#39;s take a quick look at how the company reported for its fiscal Q4 FY2024.</p><p>Microsoft&#39;s Q4 FY2024 results look encouraging to me with consolidated revenue of $64.7 billion, up 15% year-on-year (+16% YoY in CC), boosted by &#34;strong demand for its cloud and AI offerings&#34;, with Microsoft Cloud revenues up 21% to $36.8 billion. We see this strategic reorientation of investments in AI and cloud infrastructure since they remain the core source of revenue and efficiencies. But the gross margin in the cloud vertical did narrow down to 69% due &#34;to a mix change in sales from Azure to AI and the growth of AI systems&#34;, which I consider quite high anyway.</p><p></p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/d35d7551843e565e334def500af1d5b3\" alt=\"MSFT&#39;s IR materials\" title=\"MSFT&#39;s IR materials\" tg-width=\"640\" tg-height=\"340\"/><span>MSFT&#39;s IR materials</span></p><p style=\"text-align: left;\"><strong>MSFT&#39;s IR materials</strong></p><p>Now let&#39;s assess each of Microsoft&#39;s business units in more detail to see where the main momentum is taking place.</p><p>Last fiscal year (Q2/Q2 2023-2024), the Intelligent Cloud business stood out as its revenue increased by 19% to $28.5 billion. Azure and other cloud services jumped by 29% YoY with AI service offerings contributing 8 percentage points - such expansion is a testament to Microsoft&#39;s ability to incorporate AI into its cloud services successfully, in my opinion, which has proved a big attraction to customers. And with an enterprise mobility and security installed base of over 281 million seats up 10% from last year, the company has further increased its cloud ecosystem.</p><p>Productivity and Business Processes were also up in a strong manner as revenues increased 11% to $20.3 billion. Office 365 Commercial revenue increased 13% with high adoption of E5 and Microsoft 365 Copilot. The paid Office 365 commercial seats were up 7% with Microsoft scaling its user base across multiple segments. LinkedIn and Dynamics also drove the success of this category with LinkedIn revenue increasing 10% and Dynamics revenue increasing 16%.</p><p>More Personal Computing posted revenue up 14% at $15.9 billion thanks to Activision&#39;s acquisition - revenues for games jumped by 44% YoY, led by an increase in Xbox content and services revenue by 61% YoY. But Xbox hardware revenue decreased by 42%, suggesting a shift toward content and services. Anyway, the gross margin of the segment rose 3 points reflecting a strategic move towards high-margin businesses.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/29f983df2c8d49d453a4e8bc5928d7d3\" alt=\"MSFT&#39;s IR materials\" title=\"MSFT&#39;s IR materials\" tg-width=\"640\" tg-height=\"356\"/><span>MSFT&#39;s IR materials</span></p><p style=\"text-align: left;\"><strong>MSFT&#39;s IR materials</strong></p><p>Among all the segments Microsoft operates, the cloud is the most promising one. Judge for yourself: Take different market research reports as a reference, and you&#39;ll find that the cloud computing market, the video game market, and the desktop OS market are projected to register 20.3%, 13.4%, and 1.9% CAGRs for the next few years, respectively. The management appears to be well aware that with the development of Linux, its share of operating systems will gradually decline. In order to continue to grow, the main focus must therefore be on the cloud and the integration of different offerings into a single (ideally) ecosystem.</p><p>So it&#39;s no wonder that Microsoft has put AI as a strategic focus in its products and services. It has already introduced AI across the platforms from Azure AI to Copilot for Microsoft 365 and witnessed significant adoption and revenue growth, as we can see from fiscal Q4 financials and key operating metrics. Microsoft&#39;s AI focus places the company well for the future, as it continues to ramp up its capabilities and infrastructure to service a growing customer base. But why didn&#39;t the stock really move after strong Q4 figures? I believe it&#39;s because of fears regarding huge spending ahead: The company said it would increase its infrastructure spending in FY2025 in line with the increasing demand, and the capital spending will outpace FY2024. Management forecasts double-digit revenue and operating income growth, powered by innovation and customer interest. The effective tax rate is expected to remain around 19% while operating margins are likely to shrink a bit on higher investments.</p><p>The most important thing is that these enormous investments bring a sufficient ROI. However, we can already see from the growth of the top and bottom lines that the past initiatives are gradually leading to good growth. At the same time, the company has a very solid balance sheet with ~$75.5 billion in cash and cash equivalents and total debt of only $45 billion, meaning that its capital expenditure including finance leases of $19 billion (including cloud and AI infrastructure) doesn&#39;t pose a major risk in the medium term. Also, MSFT&#39;s operating cash flow of $37.2 billion keeps going up (+29% YoY) based on strong cloud billings and collections. Free cash flow climbed 18% YoY to $23.3 billion, covering capital spending quite well.</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/ef2732ae1002c4def13bb01095853fcf\" alt=\"MSFT&#39;s IR materials\" title=\"MSFT&#39;s IR materials\" tg-width=\"640\" tg-height=\"189\"/><span>MSFT&#39;s IR materials</span></p><p style=\"text-align: left;\"><strong>MSFT&#39;s IR materials</strong></p><p>The firm also returned ~$8.4 billion to its shareholders in dividends and share repurchases last quarter as an expression of shareholder value creation. In fact, Microsoft repurchased ~$17.25 billion of its stock in FY2024 - indeed, that was way lower than last year (~$22.25 billion in FY2023), but the Activision acquisition was a drain on cash, so I expect the buyback volume to go up again in FY2025 despite huge CapEx.</p><p>Last time I wrote that despite strong fundamentals and high odds of beating Q4 consensus (which is what happened), Microsoft stock seemed overvalued, with a limited margin of safety.</p><p>I don&#39;t think you can call Microsoft an undervalued stock to buy right now - its FCF yield continues to shrink and is now below 3%. However, given the company&#39;s potential growth over the next few years, I think MSFT can grow out of its high multiples - look at EV/EBITDA in two years, it&#39;s about 15.4x, about the 10-year average and well below the next year&#39;s 20.8x:</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/dd42be91668145eca6e714f4a07875f5\" alt=\"YCharts, the author&#39;s notes\" title=\"YCharts, the author&#39;s notes\" tg-width=\"640\" tg-height=\"246\"/><span>YCharts, the author&#39;s notes</span></p><p style=\"text-align: left;\"><strong>YCharts, the author&#39;s notes</strong></p><p>I think MSFT will maintain its premium a) due to its dominance in certain tech sub-sectors on a global level and b) due to increased buybacks no longer hampered by the Activision deal as was the case in FY2024.</p><p>As for the report for the first quarter of fiscal 2025, which the company will publish on October 30, 2024 (in about 2 weeks), it seems to me that the operational momentum Microsoft has gained in recent quarters is likely to continue. If I am correct, the quarterly EPS consensus cuts over the last six months will provide fertile ground for another earnings beat:</p><p class=\"t-img-caption\"><img src=\"https://community-static.tradeup.com/news/661e9c05a4caaf8d9059b2cf0569bff2\" alt=\"Seeking Alpha, notes added\" title=\"Seeking Alpha, notes added\" tg-width=\"640\" tg-height=\"184\"/><span>Seeking Alpha, notes added</span></p><p style=\"text-align: left;\"><strong>Seeking Alpha, notes added</strong></p><p>Also, an important aspect will be how management addresses its plans to increase capital spending on artificial intelligence. I believe that much of the market&#39;s perceived negativity has already been addressed in previous quarters, and going forward the company will likely build on this foundation. The company can be expected to continue to invest significant resources in this area. Consequently, I expect at least neutral comments from management and a similarly neutral reaction from the market. Against this backdrop, Microsoft has a good chance of rising on a potential beat. That&#39;s why I decided to upgrade to &#34;Buy&#34;.</p><h2 id=\"id_1346615019\">Where Can I Be Wrong?</h2><p>My bullish view of Microsoft isn&#39;t free from various risks that should be taken seriously.</p><p>First, global PC demand fluctuates, impacting MSFT&#39;s Windows operations, and macroeconomic pressures may make companies curtail technology investments, reducing revenue from Bing and LinkedIn that are ad-sensitive. Even with an elusive &#34;soft landing&#34;, the economic outlook is still far from firm, in my view, so advertising income can be a high-stakes gamble.</p><p>Second, Microsoft is being investigated by antitrust regulators in the US, the EU, and the UK for its cloud offerings and its OpenAI relationship, which could get it sued. Azure and other cloud services jumped by 29% YoY with AI service offerings contributing 8 percentage points - such expansion is a testament to Microsoft's ability to incorporate AI into its cloud services successfully, in my opinion, which has proved a big attraction to customers. And with an enterprise mobility and security installed base of over 281 million seats up 10% from last year, the company has further increased its cloud ecosystem.Productivity and Business Processes were also up in a strong manner as revenues increased 11% to $20.3 billion. Office 365 Commercial revenue increased 13% with high adoption of E5 and Microsoft 365 Copilot. The paid Office 365 commercial seats were up 7% with Microsoft scaling its user base across multiple segments. LinkedIn and Dynamics also drove the success of this category with LinkedIn revenue increasing 10% and Dynamics revenue increasing 16%.More Personal Computing posted revenue up 14% at $15.9 billion thanks to Activision's acquisition - revenues for games jumped by 44% YoY, led by an increase in Xbox content and services revenue by 61% YoY. But Xbox hardware revenue decreased by 42%, suggesting a shift toward content and services. Anyway, the gross margin of the segment rose 3 points reflecting a strategic move towards high-margin businesses.MSFT's IR materialsMSFT's IR materialsAmong all the segments Microsoft operates, the cloud is the most promising one. Judge for yourself: Take different market research reports as a reference, and you'll find that the cloud computing market, the video game market, and the desktop OS market are projected to register 20.3%, 13.4%, and 1.9% CAGRs for the next few years, respectively. The management appears to be well aware that with the development of Linux, its share of operating systems will gradually decline. In order to continue to grow, the main focus must therefore be on the cloud and the integration of different offerings into a single (ideally) ecosystem.So it's no wonder that Microsoft has put AI as a strategic focus in its products and services. It has already introduced AI across the platforms from Azure AI to Copilot for Microsoft 365 and witnessed significant adoption and revenue growth, as we can see from fiscal Q4 financials and key operating metrics. Microsoft's AI focus places the company well for the future, as it continues to ramp up its capabilities and infrastructure to service a growing customer base. But why didn't the stock really move after strong Q4 figures? I believe it's because of fears regarding huge spending ahead: The company said it would increase its infrastructure spending in FY2025 in line with the increasing demand, and the capital spending will outpace FY2024. Management forecasts double-digit revenue and operating income growth, powered by innovation and customer interest. The effective tax rate is expected to remain around 19% while operating margins are likely to shrink a bit on higher investments.The most important thing is that these enormous investments bring a sufficient ROI. However, we can already see from the growth of the top and bottom lines that the past initiatives are gradually leading to good growth. At the same time, the company has a very solid balance sheet with ~$75.5 billion in cash and cash equivalents and total debt of only $45 billion, meaning that its capital expenditure including finance leases of $19 billion (including cloud and AI infrastructure) doesn't pose a major risk in the medium term. Also, MSFT's operating cash flow of $37.2 billion keeps going up (+29% YoY) based on strong cloud billings and collections. Free cash flow climbed 18% YoY to $23.3 billion, covering capital spending quite well.MSFT's IR materialsMSFT's IR materialsThe firm also returned ~$8.4 billion to its shareholders in dividends and share repurchases last quarter as an expression of shareholder value creation. In fact, Microsoft repurchased ~$17.25 billion of its stock in FY2024 - indeed, that was way lower than last year (~$22.25 billion in FY2023), but the Activision acquisition was a drain on cash, so I expect the buyback volume to go up again in FY2025 despite huge CapEx.Last time I wrote that despite strong fundamentals and high odds of beating Q4 consensus (which is what happened), Microsoft stock seemed overvalued, with a limited margin of safety.I don't think you can call Microsoft an undervalued stock to buy right now - its FCF yield continues to shrink and is now below 3%. They&#39;re set to hike rates by 50 basis points at this meeting and likely subsequent ones, and they&#39;ll start shrinking the central bank&#39;s balance sheet in June.</p><p>The federal funds rate target range currently stands at 0.25%-0.50% after the Federal Open Market Committee hiked the benchmark rate range by 25bps at the March meeting, its first increase since 2018.</p><p>&#34;For the first time in 22 years, the Federal Reserve is poised to raise interest rates by more than a <a href=\"https://laohu8.com/S/AONE.U\">one</a>-quarter percentage point increment, and at consecutive meetings for the first time in 16 years,&#34; Bankrate Chief Financial Analyst Greg McBride said. FOMC consensus points to a half-point rate hike, with more to come if the Fed seeks to push benchmark rates to 2.5% by year-end, he added.</p><p>The question isn&#39;t whether the Fed needs to be hawkish, it&#39;s &#34;only a debate as to what the right hawkish approach is,&#34; wrote Evecore ISI&#39;s Krishna Guha and Peter Williams in a note to clients.</p><p>The strength of the labor market supports the expected larger-than usual hike. On Tuesday, the U.S. Department of Labor said job openings in March reached 11.5M, the highest since it started collecting the data in 2000, from 11.3M in February. The job openings rate of 7.1% edged up from 7.0% in the previous month.</p><p><b>Balance sheet matters:</b> The rate hikes &#34;will occur as the Fed simultaneously embarks on the long-awaited reduction in its balance sheet, which we think will shrink by nearly $3T through the end of 2024, from $8.93T today.&#34; wrote RSM chief U.S. economist Joseph Brusuelas in a note. He also expects the Fed to increase its policy rate to at least 2.5% by year-end.</p><p>So far, the Fed appears only willing to let maturing Treasury securities and mortgage-backed securities run off of its balance sheet. If the FOMC feels the need to take stronger action to control inflation, it may consider selling some securities.</p><p>&#34;I think he (Fed Chair Jerome Powell) will say that asset sales are a tool that could be used in the future but remind us that the plan is to use interest rates as the primary policy tool; QT runs in the background and the path of rates will be adjusted as needed given QT,&#34; said Tim Duy, chief U.S. economist at SGH Macro.</p><p>He expects at least four 50bp rate hikes in the Fed&#39;s quest to restore price stability. &#34;Powell likely doesn&#39;t want to feed into any hopes of a 75bp hike, but if he lends any credence to that story, even accidentally, market participants will rush to price in 75bp for the June meeting,&#34; Duy wrote in a note to clients.</p><p><b>Geopolitical risks:</b> Will increased risks from the Russia-Ukraine war and Covid lockdowns in China lead the Fed to ease up on tightening? Not likely.</p><p>&#34;We think the Fed recognizes that the war/Europe and China/Covid lockdowns are important and present risks to both growth and inflation,&#34; said Evercore ISI&#39;s Krishna Guha and Peter Williams. &#34;But the FOMC will stay focused on upside domestic inflation risk, respond up-front to potential further global inflation pressures and respond to spillovers from global growth weakness and related FCI tightening only as it materializes.&#34;</p><p>For U.S. households, the implications of the rate increases are clear-cut. Borrowing will cost more and savings will earn more. &#34;This hints at the steps households should be taking to stabilize their finances – pay down debt, especially costly credit card and other variable rate debt, and boost emergency savings. Both will enable you to better weather rising interest rates, and whatever might come next economically,&#34; said Bankrate&#39;s McBride.</p><p>For banks, higher rates increase their net interest income, but &#34;the rapid rise in the back end of the (yield) curve has hit GAAP book value,&#34; wrote a group of equity analysts led by Betsy Graseck. In addition, tighter financial conditions would ultimately slow loan growth. And the Fed shrinking its balance sheet will slow deposit growth as well. While the tech sector and growth plays are apparently out of favor now, Palantir’s approaching earnings date could supply a catalyst for a new upleg. Palantir is set to report record revenues and free cash flow next week, and may initiate strong free cash flow guidance for FY 2022. Since an acceleration of growth in the private enterprise business can also be expected for Q4&#39;21, shares of Palantir are a buy before the company reports earnings!</p><p><b>Why Palantir could be set to crush earnings expectations</b></p><p>The earnings date for Palantir is approaching and the software analytics firm could supply an earnings card that is much better than expected.Palantir’s guidance for the fourth-quarter and for the 2021 fiscal year calls for:</p><ul><li>Q4’21 revenues of $418M, implying 7% quarter over quarter growth</li><li>Q4’21 adjusted operating margin of 22%</li><li>FY 2021 revenues of $1.53B, implying 40% revenue growth year over year</li><li>FY 2021 free cash flow of at least $400M.</li></ul><p>Given that momentum in Palantir’s (private enterprise) business accelerated throughout 2021 and that the firm increased its free cash flow guidance for FY 2021 more than once last year, I believe Palantir is going to report much better results for the fourth-quarter and for the full-year than what the company itself guided for. The result could be a major revaluation of Palantir’s shares next week, especially if an impressive earnings card goes together with strong free cash flow guidance for FY 2022.</p><p>For the fourth-quarter, I expect revenues of $725M, $7M above guidance and an adjusted operating margin of 28-30%, significantly above Palantir’s margin guidance of 22%. The reason for these optimistic predictions is that more commercial clients will likely have taken up Palantir’s services in the fourth-quarter and the private enterprise business has seen a consistent revenue acceleration last year. More clients have signed on to Palantir’s software platform throughout the year and the company expanded its client base materially in FY 2021. Palantir added 64 clients to its software platform last year which calculates to an average net addition of 21 new paying clients per quarter. However, Palantir’s customer acquisition also accelerated in every single quarter in 2021, showing real momentum that has been reflected in Palantir’s significant revenue and free cash flow ramp.</p><p>What is also making a difference for Palantir besides a growing commercial client book is growth in average revenue per customer. The average top twenty customer spend $41M on Palantir’s services in the third-quarter which is a 35% increase over the year-earlier period. I estimate that Palantir, due to strong customer acquisition in Q4&#39;21, will have grown this figure to $43M by year-end 2021.</p><p>In the third-quarter, Palantir’s commercial customer count increased a massive 46%, quarter over quarter, as more customers adopted Palantir’s Foundry for Builders. Palantir reported accelerating commercial revenue growthe very single quarter in FY 2021 and could close in on 40% commercial revenue growth, year over year, in the fourth-quarter. This momentum in the private enterprise market strongly raises the possibility of a material free cash flow outperformance for FY 2021.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/a230b19fd3518c891d95ad919b204d79\" tg-width=\"765\" tg-height=\"466\" width=\"100%\" height=\"auto\"/><span>Palantir</span></p><p>The most important financial figure Palantir is going to report next week will be free cash flow. If I had to pinpoint one specific financial number that could make or break Palantir’s future, it would be this one.</p><p>What investors should remember is that Palantir a year ago expected FY 2021 to only be a free cash flow breakeven year. The firm started to materially increase its free cash flow guidance in the first-quarter 2021. Palantir guided for at least $400M in free cash flow for FY 2021, but the company already secured 80% of its low-case free cash flow guidance by the end of Q3’21. Third-quarter free cash flow was $119M, showing 139% quarter over quarter growth. At the same time, the free cash flow margin improved from 13% to 30%, meaning revenue to free cash flow conversion improved dramatically in the second half of the year. Palantir would therefore only have to report $80M in Q4&#39;21 free cash flow to meet its full-year FCF guidance, which is something Palantir should easily be able to do. I estimate that Palantir could report FY 2021 free cash flow of up to $460M based off of growing average revenue per customer, rising Foundry for Builders adoption, a higher commercial customer count and a free cash flow margin of 30%.</p><p>The most interesting part of Palantir’s earnings card next week, however, will be the free cash flow guidance for FY 2022. I believe this guidance especially has the potential to power Palantir’s shares higher.</p><p>Because of the momentum in Palantir’s business, I am raising my revenue estimate for FY 2022 to $2.13B, 5% above my last estimate of $2.03B. Assuming a 35% free cash flow margin, Palantir could generate $745M in free cash flow in FY 2022, indicating 86% year over year growth potential (calculated based off of Palantir’s full-year FCF guidance of $400M). Free cash flow, however, could be even better. Palantir started a new business called Foundry for Crypto lately, which is an entirely new segment that is targeting the rapidly evolving market for digital currencies. Palantir started the business in 2021 and is going to roll out services at scale in 2022. If this business gets a good start, it wouldn’t take much for Palantir to double its free cash flow, year over year, in FY 2022.</p><p><b>Palantir is cheap</b></p><p>Palantir’s earnings card for FY 2021 and guidance for FY 2022 will have an impact on estimates. Currently, revenue estimates are anchored at around $2.0B for FY 2022. If Palantir’s guidance calls for more than 30% revenue growth this year- which I believe is very likely- revenue predictions will be refreshed and shares of Palantir will have a lower sales multiplier factor.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/331423415d1d7437492759507d7115fa\" tg-width=\"635\" tg-height=\"450\" width=\"100%\" height=\"auto\"/><span>Data by YCharts</span></p><p><b>Risks with Palantir</b></p><p>Slowing revenue and free cash flow growth, weaker free cash flow and operating margins, a disappointing FCF guidance for FY 2022 are all risks for Palantir. The canary in the coal mine is likely slowing growth in the private enterprise business, because this is what supports Palantir&#39;s revenue and free cash flow gains right now.</p><p><b>Final thoughts</b></p><p>I believe Palantir is going to crush it next week. Specifically, I expect that Palantir will outperform its own guidance regarding Q4’21 and full-year revenues and free cash flow. Average revenue per customer should also continue to grow. The free cash flow guidance for FY 2022, however, could be a real beauty considering Palantir’s revenue acceleration in the private enterprise business and stronger free cash flow (margins) in the second half of the year. While the tech sector and growth plays are apparently out of favor now, Palantir’s approaching earnings date could supply a catalyst for a new upleg. Palantir is set to report record revenues and free cash flow next week, and may initiate strong free cash flow guidance for FY 2022. Since an acceleration of growth in the private enterprise business can also be expected for Q4'21, shares of Palantir are a buy before the company reports earnings!Why Palantir could be set to crush earnings expectationsThe earnings date for Palantir is approaching and the software analytics firm could supply an earnings card that is much better than expected.Palantir’s guidance for the fourth-quarter and for the 2021 fiscal year calls for:Q4’21 revenues of $418M, implying 7% quarter over quarter growthQ4’21 adjusted operating margin of 22%FY 2021 revenues of $1.53B, implying 40% revenue growth year over yearFY 2021 free cash flow of at least $400M.Given that momentum in Palantir’s (private enterprise) business accelerated throughout 2021 and that the firm increased its free cash flow guidance for FY 2021 more than once last year, I believe Palantir is going to report much better results for the fourth-quarter and for the full-year than what the company itself guided for. The result could be a major revaluation of Palantir’s shares next week, especially if an impressive earnings card goes together with strong free cash flow guidance for FY 2022.For the fourth-quarter, I expect revenues of $725M, $7M above guidance and an adjusted operating margin of 28-30%, significantly above Palantir’s margin guidance of 22%. The reason for these optimistic predictions is that more commercial clients will likely have taken up Palantir’s services in the fourth-quarter and the private enterprise business has seen a consistent revenue acceleration last year. More clients have signed on to Palantir’s software platform throughout the year and the company expanded its client base materially in FY 2021. Palantir added 64 clients to its software platform last year which calculates to an average net addition of 21 new paying clients per quarter. However, Palantir’s customer acquisition also accelerated in every single quarter in 2021, showing real momentum that has been reflected in Palantir’s significant revenue and free cash flow ramp.What is also making a difference for Palantir besides a growing commercial client book is growth in average revenue per customer. The average top twenty customer spend $41M on Palantir’s services in the third-quarter which is a 35% increase over the year-earlier period. I estimate that Palantir, due to strong customer acquisition in Q4'21, will have grown this figure to $43M by year-end 2021.In the third-quarter, Palantir’s commercial customer count increased a massive 46%, quarter over quarter, as more customers adopted Palantir’s Foundry for Builders. Palantir reported accelerating commercial revenue growthe very single quarter in FY 2021 and could close in on 40% commercial revenue growth, year over year, in the fourth-quarter. This momentum in the private enterprise market strongly raises the possibility of a material free cash flow outperformance for FY 2021.PalantirThe most important financial figure Palantir is going to report next week will be free cash flow. If I had to pinpoint one specific financial number that could make or break Palantir’s future, it would be this one.What investors should remember is that Palantir a year ago expected FY 2021 to only be a free cash flow breakeven year. The firm started to materially increase its free cash flow guidance in the first-quarter 2021. Palantir guided for at least $400M in free cash flow for FY 2021, but the company already secured 80% of its low-case free cash flow guidance by the end of Q3’21. Third-quarter free cash flow was $119M, showing 139% quarter over quarter growth. At the same time, the free cash flow margin improved from 13% to 30%, meaning revenue to free cash flow conversion improved dramatically in the second half of the year. Palantir would therefore only have to report $80M in Q4'21 free cash flow to meet its full-year FCF guidance, which is something Palantir should easily be able to do. I estimate that Palantir could report FY 2021 free cash flow of up to $460M based off of growing average revenue per customer, rising Foundry for Builders adoption, a higher commercial customer count and a free cash flow margin of 30%.The most interesting part of Palantir’s earnings card next week, however, will be the free cash flow guidance for FY 2022. I believe this guidance especially has the potential to power Palantir’s shares higher.Because of the momentum in Palantir’s business, I am raising my revenue estimate for FY 2022 to $2.13B, 5% above my last estimate of $2.03B. Assuming a 35% free cash flow margin, Palantir could generate $745M in free cash flow in FY 2022, indicating 86% year over year growth potential (calculated based off of Palantir’s full-year FCF guidance of $400M). Free cash flow, however, could be even better. Palantir started a new business called Foundry for Crypto lately, which is an entirely new segment that is targeting the rapidly evolving market for digital currencies. Palantir started the business in 2021 and is going to roll out services at scale in 2022. If this business gets a good start, it wouldn’t take much for Palantir to double its free cash flow, year over year, in FY 2022.Palantir is cheapPalantir’s earnings card for FY 2021 and guidance for FY 2022 will have an impact on estimates. Currently, revenue estimates are anchored at around $2.0B for FY 2022. If Palantir’s guidance calls for more than 30% revenue growth this year- which I believe is very likely- revenue predictions will be refreshed and shares of Palantir will have a lower sales multiplier factor.Data by YChartsRisks with PalantirSlowing revenue and free cash flow growth, weaker free cash flow and operating margins, a disappointing FCF guidance for FY 2022 are all risks for Palantir. The canary in the coal mine is likely slowing growth in the private enterprise business, because this is what supports Palantir's revenue and free cash flow gains right now.Final thoughtsI believe Palantir is going to crush it next week. Specifically, I expect that Palantir will outperform its own guidance regarding Q4’21 and full-year revenues and free cash flow. Average revenue per customer should also continue to grow. The free cash flow guidance for FY 2022, however, could be a real beauty considering Palantir’s revenue acceleration in the private enterprise business and stronger free cash flow (margins) in the second half of the year. This is a $44.2 billion swing in cash burn over two periods.</p><p>As a result, AMZN stock is down over $444 from its prior peak of $2,903 to just $2,459 as of May 3. If the company keeps burning through cash like this, AMZN stock will crater even further. The reason is very simple — the market hates stocks with massive cash burn rates.</p><p>The cause of this outflow was not revenue growth. Sales were up 7% in Q1 to $116.4 billion, compared with $108.5 billion in the prior year. This was near the high end of its prior guidance (3% to 8% growth last quarter). In addition, Amazon now forecasts Q2 sales will grow at a similar rate of 3% to 7% compared with Q2 2021.</p><p>But Amazon had a loss of $3.8 billion in net income in Q1. This compares to a gain of $8.1 billion in the prior year-ago period. This fed into its free cash flow outflow losses. The losses were due to sharply higher costs: inflation in shipping, and logistics, as well as skyrocketing SG&amp;A costs.</p><p>On the conference call, the CFO said both external and internally controllable costs have experienced a “sharp increase.” Amazon said its air and ocean shipping rates were at or above the rates in the second half of last year, which were already much higher than pre-COVID levels.</p><h2>Prospects for AMZN Stock</h2><p>AMZN stock is down 15% from its price prior to the earnings release. It could drop further if its costs are not under control. This includes the expenses from outside its control like shipping hikes.</p><p>As a result, analysts are lowering their price targets. For example, 52 analysts had an average price target of $4,055.57 on April 25 prior to the earnings release. Now the average target is down to $3,728.23.</p><p>That represents a decline of 8% in the last week, and the average seems to be falling each day. While the tech sector and growth plays are apparently out of favor now, Palantir’s approaching earnings date could supply a catalyst for a new upleg. Palantir is set to report record revenues and free cash flow next week, and may initiate strong free cash flow guidance for FY 2022. Since an acceleration of growth in the private enterprise business can also be expected for Q4&#39;21, shares of Palantir are a buy before the company reports earnings!</p><p><b>Why Palantir could be set to crush earnings expectations</b></p><p>The earnings date for Palantir is approaching and the software analytics firm could supply an earnings card that is much better than expected.Palantir’s guidance for the fourth-quarter and for the 2021 fiscal year calls for:</p><ul><li>Q4’21 revenues of $418M, implying 7% quarter over quarter growth</li><li>Q4’21 adjusted operating margin of 22%</li><li>FY 2021 revenues of $1.53B, implying 40% revenue growth year over year</li><li>FY 2021 free cash flow of at least $400M.</li></ul><p>Given that momentum in Palantir’s (private enterprise) business accelerated throughout 2021 and that the firm increased its free cash flow guidance for FY 2021 more than once last year, I believe Palantir is going to report much better results for the fourth-quarter and for the full-year than what the company itself guided for. The result could be a major revaluation of Palantir’s shares next week, especially if an impressive earnings card goes together with strong free cash flow guidance for FY 2022.</p><p>For the fourth-quarter, I expect revenues of $725M, $7M above guidance and an adjusted operating margin of 28-30%, significantly above Palantir’s margin guidance of 22%. The reason for these optimistic predictions is that more commercial clients will likely have taken up Palantir’s services in the fourth-quarter and the private enterprise business has seen a consistent revenue acceleration last year. More clients have signed on to Palantir’s software platform throughout the year and the company expanded its client base materially in FY 2021. Palantir added 64 clients to its software platform last year which calculates to an average net addition of 21 new paying clients per quarter. However, Palantir’s customer acquisition also accelerated in every single quarter in 2021, showing real momentum that has been reflected in Palantir’s significant revenue and free cash flow ramp.</p><p>What is also making a difference for Palantir besides a growing commercial client book is growth in average revenue per customer. The average top twenty customer spend $41M on Palantir’s services in the third-quarter which is a 35% increase over the year-earlier period. I estimate that Palantir, due to strong customer acquisition in Q4&#39;21, will have grown this figure to $43M by year-end 2021.</p><p>In the third-quarter, Palantir’s commercial customer count increased a massive 46%, quarter over quarter, as more customers adopted Palantir’s Foundry for Builders. Palantir reported accelerating commercial revenue growthe very single quarter in FY 2021 and could close in on 40% commercial revenue growth, year over year, in the fourth-quarter. This momentum in the private enterprise market strongly raises the possibility of a material free cash flow outperformance for FY 2021.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/a230b19fd3518c891d95ad919b204d79\" tg-width=\"765\" tg-height=\"466\" width=\"100%\" height=\"auto\"/><span>Palantir</span></p><p>The most important financial figure Palantir is going to report next week will be free cash flow. If I had to pinpoint one specific financial number that could make or break Palantir’s future, it would be this one.</p><p>What investors should remember is that Palantir a year ago expected FY 2021 to only be a free cash flow breakeven year. The firm started to materially increase its free cash flow guidance in the first-quarter 2021. Palantir guided for at least $400M in free cash flow for FY 2021, but the company already secured 80% of its low-case free cash flow guidance by the end of Q3’21. Third-quarter free cash flow was $119M, showing 139% quarter over quarter growth. At the same time, the free cash flow margin improved from 13% to 30%, meaning revenue to free cash flow conversion improved dramatically in the second half of the year. Palantir would therefore only have to report $80M in Q4&#39;21 free cash flow to meet its full-year FCF guidance, which is something Palantir should easily be able to do. I estimate that Palantir could report FY 2021 free cash flow of up to $460M based off of growing average revenue per customer, rising Foundry for Builders adoption, a higher commercial customer count and a free cash flow margin of 30%.</p><p>The most interesting part of Palantir’s earnings card next week, however, will be the free cash flow guidance for FY 2022. I believe this guidance especially has the potential to power Palantir’s shares higher.</p><p>Because of the momentum in Palantir’s business, I am raising my revenue estimate for FY 2022 to $2.13B, 5% above my last estimate of $2.03B. Assuming a 35% free cash flow margin, Palantir could generate $745M in free cash flow in FY 2022, indicating 86% year over year growth potential (calculated based off of Palantir’s full-year FCF guidance of $400M). Free cash flow, however, could be even better. Palantir started a new business called Foundry for Crypto lately, which is an entirely new segment that is targeting the rapidly evolving market for digital currencies. Palantir started the business in 2021 and is going to roll out services at scale in 2022. If this business gets a good start, it wouldn’t take much for Palantir to double its free cash flow, year over year, in FY 2022.</p><p><b>Palantir is cheap</b></p><p>Palantir’s earnings card for FY 2021 and guidance for FY 2022 will have an impact on estimates. Currently, revenue estimates are anchored at around $2.0B for FY 2022. If Palantir’s guidance calls for more than 30% revenue growth this year- which I believe is very likely- revenue predictions will be refreshed and shares of Palantir will have a lower sales multiplier factor.</p><p class=\"t-img-caption\"><img src=\"https://static.tigerbbs.com/331423415d1d7437492759507d7115fa\" tg-width=\"635\" tg-height=\"450\" width=\"100%\" height=\"auto\"/><span>Data by YCharts</span></p><p><b>Risks with Palantir</b></p><p>Slowing revenue and free cash flow growth, weaker free cash flow and operating margins, a disappointing FCF guidance for FY 2022 are all risks for Palantir. The canary in the coal mine is likely slowing growth in the private enterprise business, because this is what supports Palantir&#39;s revenue and free cash flow gains right now.</p><p><b>Final thoughts</b></p><p>I believe Palantir is going to crush it next week. Specifically, I expect that Palantir will outperform its own guidance regarding Q4’21 and full-year revenues and free cash flow. Average revenue per customer should also continue to grow. The free cash flow guidance for FY 2022, however, could be a real beauty considering Palantir’s revenue acceleration in the private enterprise business and stronger free cash flow (margins) in the second half of the year. While the tech sector and growth plays are apparently out of favor now, Palantir’s approaching earnings date could supply a catalyst for a new upleg. Palantir is set to report record revenues and free cash flow next week, and may initiate strong free cash flow guidance for FY 2022. Since an acceleration of growth in the private enterprise business can also be expected for Q4'21, shares of Palantir are a buy before the company reports earnings!Why Palantir could be set to crush earnings expectationsThe earnings date for Palantir is approaching and the software analytics firm could supply an earnings card that is much better than expected.Palantir’s guidance for the fourth-quarter and for the 2021 fiscal year calls for:Q4’21 revenues of $418M, implying 7% quarter over quarter growthQ4’21 adjusted operating margin of 22%FY 2021 revenues of $1.53B, implying 40% revenue growth year over yearFY 2021 free cash flow of at least $400M.Given that momentum in Palantir’s (private enterprise) business accelerated throughout 2021 and that the firm increased its free cash flow guidance for FY 2021 more than once last year, I believe Palantir is going to report much better results for the fourth-quarter and for the full-year than what the company itself guided for. The result could be a major revaluation of Palantir’s shares next week, especially if an impressive earnings card goes together with strong free cash flow guidance for FY 2022.For the fourth-quarter, I expect revenues of $725M, $7M above guidance and an adjusted operating margin of 28-30%, significantly above Palantir’s margin guidance of 22%. The reason for these optimistic predictions is that more commercial clients will likely have taken up Palantir’s services in the fourth-quarter and the private enterprise business has seen a consistent revenue acceleration last year. More clients have signed on to Palantir’s software platform throughout the year and the company expanded its client base materially in FY 2021. Palantir added 64 clients to its software platform last year which calculates to an average net addition of 21 new paying clients per quarter. However, Palantir’s customer acquisition also accelerated in every single quarter in 2021, showing real momentum that has been reflected in Palantir’s significant revenue and free cash flow ramp.What is also making a difference for Palantir besides a growing commercial client book is growth in average revenue per customer. The average top twenty customer spend $41M on Palantir’s services in the third-quarter which is a 35% increase over the year-earlier period. I estimate that Palantir, due to strong customer acquisition in Q4'21, will have grown this figure to $43M by year-end 2021.In the third-quarter, Palantir’s commercial customer count increased a massive 46%, quarter over quarter, as more customers adopted Palantir’s Foundry for Builders. Palantir reported accelerating commercial revenue growthe very single quarter in FY 2021 and could close in on 40% commercial revenue growth, year over year, in the fourth-quarter. This momentum in the private enterprise market strongly raises the possibility of a material free cash flow outperformance for FY 2021.PalantirThe most important financial figure Palantir is going to report next week will be free cash flow. If I had to pinpoint one specific financial number that could make or break Palantir’s future, it would be this one.What investors should remember is that Palantir a year ago expected FY 2021 to only be a free cash flow breakeven year. The firm started to materially increase its free cash flow guidance in the first-quarter 2021. Palantir guided for at least $400M in free cash flow for FY 2021, but the company already secured 80% of its low-case free cash flow guidance by the end of Q3’21. Third-quarter free cash flow was $119M, showing 139% quarter over quarter growth. At the same time, the free cash flow margin improved from 13% to 30%, meaning revenue to free cash flow conversion improved dramatically in the second half of the year. Palantir would therefore only have to report $80M in Q4'21 free cash flow to meet its full-year FCF guidance, which is something Palantir should easily be able to do. I estimate that Palantir could report FY 2021 free cash flow of up to $460M based off of growing average revenue per customer, rising Foundry for Builders adoption, a higher commercial customer count and a free cash flow margin of 30%.The most interesting part of Palantir’s earnings card next week, however, will be the free cash flow guidance for FY 2022. I believe this guidance especially has the potential to power Palantir’s shares higher.Because of the momentum in Palantir’s business, I am raising my revenue estimate for FY 2022 to $2.13B, 5% above my last estimate of $2.03B. Assuming a 35% free cash flow margin, Palantir could generate $745M in free cash flow in FY 2022, indicating 86% year over year growth potential (calculated based off of Palantir’s full-year FCF guidance of $400M). Free cash flow, however, could be even better. Palantir started a new business called Foundry for Crypto lately, which is an entirely new segment that is targeting the rapidly evolving market for digital currencies. Palantir started the business in 2021 and is going to roll out services at scale in 2022. If this business gets a good start, it wouldn’t take much for Palantir to double its free cash flow, year over year, in FY 2022.Palantir is cheapPalantir’s earnings card for FY 2021 and guidance for FY 2022 will have an impact on estimates. Currently, revenue estimates are anchored at around $2.0B for FY 2022. If Palantir’s guidance calls for more than 30% revenue growth this year- which I believe is very likely- revenue predictions will be refreshed and shares of Palantir will have a lower sales multiplier factor.Data by YChartsRisks with PalantirSlowing revenue and free cash flow growth, weaker free cash flow and operating margins, a disappointing FCF guidance for FY 2022 are all risks for Palantir. The canary in the coal mine is likely slowing growth in the private enterprise business, because this is what supports Palantir's revenue and free cash flow gains right now.Final thoughtsI believe Palantir is going to crush it next week. Specifically, I expect that Palantir will outperform its own guidance regarding Q4’21 and full-year revenues and free cash flow. Average revenue per customer should also continue to grow. The free cash flow guidance for FY 2022, however, could be a real beauty considering Palantir’s revenue acceleration in the private enterprise business and stronger free cash flow (margins) in the second half of the year.
